Critical for your situation: The water heater cannot encroach into this 36"×30"×78" dedicated space. It's not "equipment" allowed in the working space — it's a separate appliance.

Common fixes:

2. Relocate panel (if heater stays)
3. Build a code-compliant enclosure around heater only if it maintains all clearances and doesn't create a new hazard (rarely practical)

NEC 110.26(E) explicitly prohibits using working space for storage. A water heater is permanent equipment, not storage — same violation.

Measure from: Panel face (dead front) outward. Not from wall, not from breaker handles.

If you're at 30" depth: You're 6" short. Inspector is correct. No exceptions for "it's always been there" or "it's a small heater."
